Return definitions that make cross-asset comparisons meaningful

Two correctly calculated percentages can still be incomparable. One may measure a price move, another income plus price, and another a leveraged gain on margin. Before ranking assets or estimating a relationship, define what the numerator includes, what capital sits in the denominator, and whose currency is used.

Choose an explicit return convention for each instrument, include relevant income and cash flows, compound consistently, and translate currency with a stated quote direction. Treat yield changes, economic growth rates, and index-level changes as distinct measurements rather than interchangeable investment returns.

Distinguish a price indicator from an investment outcome

A price return measures the change in an asset's quoted price. A total return incorporates the specified distributions and reinvestment policy. For bonds, coupons and accrued interest matter; for equities, dividends and corporate actions matter. An index may have several variants, so retain the exact identifier and methodology. The word return on a chart does not tell readers which cash flows were included.

Some widely used macro series are not investable return series at all. IMF commodity-price indices summarize specified commodity prices and weights. FRED Treasury yield series report interest-rate observations. Neither automatically measures what a funded investment earned. They can be valuable explanatory variables, but constructing a portfolio comparison requires an additional instrument and accounting definition.

Use a denominator with an economic meaning

For a simple asset without external cash flows, a one-period total return can be calculated from ending value plus distributions relative to beginning value. A portfolio with deposits or withdrawals requires a method that accounts for their timing. Time-weighted and money-weighted approaches answer different questions, so do not infer that a discrepancy between them is necessarily a calculation error.

Futures add a separate issue because the exposure's notional value can greatly exceed posted margin. CME describes daily mark-to-market cash flows, but margin itself is not automatically the correct denominator for cross-asset performance. Specify designated capital, collateral, financing, and leverage. A gain divided by a small margin balance can look exceptional while saying little about a fully collateralized strategy's return.

Worked hypothetical example: three valid percentages

Suppose an invented security begins at 100, finishes at 103, and distributes two units of cash at period end. Ignoring costs, its price return is 3%, while its total return is 5%. Assume the security's currency then shows a same-period 4% appreciation against the investor's reporting currency, defined as reporting-currency units per security-currency unit. The translated total return is 1.05 times 1.04 minus one, or 9.2%.

These answers describe different questions rather than competing estimates. The 0.2-percentage-point difference between 9.2% and the simple sum of 5% and 4% is the interaction term. If the exchange-rate quote is inverted, invert the rate consistently before calculating its return. The example assumes an unhedged holding and a period-end distribution; it says nothing about the cost or effectiveness of a currency hedge.

Hypothetical measureCalculationResult
Local price return103 / 100 - 13.0%
Local total return(103 + 2) / 100 - 15.0%
Unhedged reporting-currency total return1.05 x 1.04 - 19.2%
Price-only result translated to reporting currency1.03 x 1.04 - 17.12%, excluding the distribution

Compound simple and logarithmic returns correctly

Simple returns compound by multiplying one plus each period's return. Log returns add through time when the underlying value ratio is positive, but they cannot generally be averaged across portfolio holdings as a substitute for value-weighted simple returns. FRED's growth-rate documentation distinguishes transformations such as percentage change and continuously compounded change. Select the transformation for the analysis, not for the visual smoothness it produces.

A hypothetical 5% gain followed by a 5% loss produces 1.05 times 0.95 minus one, or minus 0.25%, not zero. Averaging the two percentages hides the compounding effect. Annualization also needs an appropriate horizon and assumptions. Do not annualize a short unusual interval and present the result as an earned full-year return, particularly when the underlying price can reach zero or become negative.

Keep yields, basis points, and real returns separate

A yield rising from 4.0% to 4.5% changes by 0.5 percentage points, or 50 basis points. Its proportional increase is 12.5%, but that is not a bond investor's return. Price sensitivity, coupon income, curve changes, and holding period determine the investment outcome. Using percentage yield changes in one column and bond total returns in another can corrupt both regression interpretation and risk comparisons.

Realized purchasing-power return is calculated as one plus nominal return divided by one plus the relevant inflation rate, minus one. A hypothetical 6% nominal return with 3% inflation gives approximately 2.913%, not exactly 3%. This ex post adjustment differs from an ex ante real yield. Choose the inflation measure and reference period explicitly, especially when an investor's liabilities are in another currency or consumption basket.

Expose hedging, costs, and cash assumptions

A hedged foreign-asset return includes the hedge's economics, not simply the local return with currency variation removed. Hedge ratios, forward points, resets, transaction costs, and timing can matter. ECB reference exchange rates are informational observations, not promised execution rates. Use them only within an appropriately labeled research convention and do not substitute them for actual transaction evidence.

For commodity futures, separate held-contract profit, collateral income, and costs before comparing with spot. For all assets, state whether fees, taxes, financing, and distributions are included. Account-specific taxes may be outside a generic study, but their exclusion should be visible. Gross and net are incomplete labels unless the report explains exactly which charges the net calculation deducts.

Publish a compact return specification

Attach a definition sheet to any cross-asset dataset: instrument identity, price or total return, income treatment, currency, valuation time, denominator, cash-flow method, compounding, and cost scope. Check a small number of observations by hand. An internally consistent calculation may still be inappropriate if the chosen convention answers a different economic question from the one in the research title.

Frequent failures include comparing a price-only equity line with a bond total-return index, treating an FX quote increase as appreciation of the wrong currency, and calculating ordinary percentage returns from a back-adjusted futures level. Resolve these issues before interpreting a ranking. Precision in the return definition often changes the question more usefully than adding another decimal place to the result.

What to retain

  • Price changes, total returns, yield changes, and gains on margin measure different things.
  • Compound returns and currency effects multiplicatively where the accounting requires it.
  • Disclose income, capital, timing, hedging, and cost conventions before comparing assets.
